Where a company is facing financial difficulty and unable to continue trading perhaps due to a downturn in business and the weight of its outstanding debts, the director or directors may choose the best course of action is to close the business. This process is known as a creditors voluntary liquidation. In essence, the company’s creditors agree to liquidate the assets of the business and take a share of them to minimise their losses.

An Insolvency Practitioner will be appointed to liquidate the company. One of the liquidator’s roles is to try and sell the assets of the company for the best price. Normally the liquidator will get a valuation and then offer the assets to the highest bidder. At this point, there is nothing to stop a director of the original business setting up a new company and making a bid for any or all of the assets which can then be used in the new enterprise. In this way a new company can be established by one or all of the original company directors and continue to trade without the weight of historic debt that brought the ancient company down.

I have recently worked with a company director who carried out this process. The original business was bought through a limited company about 18 months ago. The business’ legacy debt was circa GBP 150,000 which should have been repaid at the rate of GBP 5k per month. Unfortunately due to the economic downturn, the turnover of the business dramatically reduced meaning that these payments were no longer viable. The company’s director chose that the best course of action was to liquidate the business.

Once a liquidator was appointed, the director made an offer of circa GBP 10k for the stock held in the business. This offer was accepted by the liquidator and the stock was transferred to a new limited company which the director set up. This new business has started to trade successfully without the burden of the ancient company’s debt.

This solution worked extremely well for the director highlighted above. But, before considering this option, company directors must ensure that they are not at risk of being accused of wrongful trading by the liquidator of the original business. One of the duties of a liquidator is to complete a review of all of the directors of a liquidated company to establish that they have not been guilty of wrongful trading or the theft of assets from the ancient business. If incorrect doing was found, the directors involved could be banned from acting as directors of any other current or future business. They may also be held personally liable for some of the ancient company’s debts. As such, it would be prudent for any director intending to set up a new business and make a bid for the ancient company’s assets to ensure first that they would not be so accused.

One of the risks of attempting to buy assets from a liquidated company is the possibility that the liquidator will sell the desired assets to an alternative bidder. One way to reduce this risk is to consider a pre pack liquidation process (more commonly known as business phoenixing). This is where a deal to buy a failing company’s assets is pre agreed with a liquidator before the business is really place into liquidation. But, this process is generally only suitable for businesses with assets valued at more than GBP 15,000.

For a number of people, the process of liquidating one company and starting to trade through another seems a dodge to avoid paying debts and leave creditors high and dry. But, the process can only be undertaken where the original company is at risk of failure anyway and thus facing the prospect of closure. In these circumstances, the creditors will lose out anyway with the additional prospect of job losses and no further trade with the company’s suppliers. This situation is not excellent for the economy. As such, I believe that where the fundamentals of a business are sound, it is vital to consider the option of transferring assets to a new company therefore providing continuity of trade and the protection of jobs.

According to a recent report by the National Audit Office (NAO), the amount owed to HM Revenue and Customs (HMRC) in the form of unpaid income, corporation and VAT has risen dramatically from £2.7bn in 2007-2008 to £28bn in 2008-2009. The report suggests that a major factor in this rise is the current recession.

Given the current economic climate, it is quite normal for tax debts to HMRC to significantly increase. There are a number of reasons for this:

• The first is that generally tax debt is collected periodically. For example, VAT debt is generally calculated and payable quarterly. Corporation Tax is often only calculated and payable annually. When cash is already tight, many traders and companies do not place aside money on a monthly basis in readiness to pay tax bills. When the inevitable happens and tax becomes due, there is just no cash available to pay the bill.
• Another reason why paying the tax bill is pushed to the back of the queue, is that non payment does not have an immediate impact on the day to day running of a business. This is compared with a supplier of goods or services who will immediately threaten to stop supplying if a debt is not paid. Many businesses cannot afford for stock not to be delivered, or employees not to turn up at work and so make these debts a priority.

But, the non payment of HMRC debt will ultimately place a business in significant risk. The Inland Revenue may remain relatively patient for perhaps 2-3 months without receiving payment. But, they are then likely to go quickly to try and recover debt. This action is generally not through county court proceedings but through the issue of a winding up petition. If this happens and the outstanding debt is not paid quickly, the company’s bank will nearly certainly freeze all bank accounts until the order is lifted and this will significantly impact the company’s ability to trade.

The increasing number of companies and businesses that are finding themselves in arrears with tax and VAT debt is a significant worry for the government and indeed the wider economy. In a recession, tax revenues are already reduced because of the reduced profitability of business and the reduction in earnings of individuals who may be working less hours or have been made redundant. On top of this, if businesses are unable to pay the tax that they legitimately owe, the problem is made significantly worse. Prompt payment of legitimate tax is vital for the economy. With falling tax revenues and an increased demand for government funds, tax arrears will add extra strain on the government coffers and make it increasingly likely that taxes will have to rise in the future to pay for government spending.

In a perfect world companies would place aside cash on a monthly basis which would then be readily available to pay tax bills when they fall due. But, as I have already said, this is not simple particularly in a recession when all available cash is required to ensure the continuation of the business. Given this situation, both government and business must work closely together to ensure that tax is paid but also that sensible payment solutions are agreed. After all, it is in no one’s interest to force the winding up of a business which could be saved, preserving jobs and tax revenues for the future.

If your company is in financial distress and you are looking for ways of preserving investment cash, a company voluntary arrangement could be a cheaper rescue solution than pre pack administration.

When a limited company is facing cash flow troubles, two of the rescue options which are often considered are a company voluntary arrangement (CVA) and a pre-pack administration.

Pre-pack administration or Phoenixing is the process of setting up a groundbreaking new company which then buys the assets from the ancient business. The ancient company is then liquidated and the new continues to trade in its place without the burden of any debts or debt repayments.

The company voluntary arrangement allows a business to make an agreement with all of its creditors to settle its debts over a fixed period of time (normally five years). During this period, the company makes a single affordable payment into its CVA each month. At the end of the agreement, the creditors agree to write off any unpaid debt, and the company is left to continue to trade debt free.

On the face of it, when compared to a CVA, the phoenix process seems much the better option. After all, the new business is not saddled with any historic debt and can start to trade freely. This is unlike a CVA where the company remains responsible for making debt repayments for up to five years.

But, the significant downside of pre pack administration is the upfront cost. This is the investment cash required to buy the useful assets of the ancient business at market value. An independent valuation of the assets (including any goodwill and work in progress) will be undertaken. This amount is then required to buy the business and an investor will have to be found who is willing to provide this cash.

Of course, a pre pack process may be seen as a excellent use of investment funds as these will be targeted directly at investing in the growth of the new business. But, the major issue is that such funds have to be available in the first place.

For a Company Voluntary Arrangement the monthly payments are funded by the ongoing trading of the business and small or no investment capital is required. As such, there is small or no cost implication for the directors or outside investors.

If investment money is available, the existence of a CVA means that this could be used entirely for developing the business and not swallowed up paying for debt or buying business assets.

The upfront cash injection required to implement a pre-pack administration solution will often be a barrier to the use of this rescue package. As such, a CVA will often be a more palatable option where cash is not available. But, even where funds are accessible, it may be better to implement a CVA and use the available funds for the ongoing development of the business.

Another cause for concern is that potential new clients may be place off from contracting with the business as they are worried about its long term future. This will severely impact the value of the business if current and potential clients start to avoid it In the same way, if suppliers to the business become nervous that they will not be paid, they may refuse to trade with the company or only do so on a cash basis. This situation will place increased pressure on the business’ cash position which is likely to be already under significant strain.

The negative effect of client and supplier relationships in administration can mean the process will have exactly the opposite effect than it was supposed to achieve. The business goodwill starts to diminish and as such, any value that could have been attributed to the business based on its client and supplier contracts is significantly depleted. As a result, the most likely outcome when a business is place into administration is the sale of any valuable elements with the remaining areas of the company being liquidated. The original business will rarely be saved and a significant number of jobs within the original company will be lost.

What are the alternatives to Company Administration given this situation?

One obvious solution is to consider a Pre-Pack liquidation, also known as a Phoenix. In this process, the valuable assets of a business are bought by a new company which can then start to trade in the ancient company’s place without the burden of legacy debts. In this way, the new business is given the best possible start and employment is protected. Employees are transferred to the new business under TUPE rules (Transfer of Undertakings and Permanent Employment). Information published in June 09 by R3 (the association of business recovery professionals) showed that nearly 5000 UK jobs have been saved already in 2009 thanks to pre-package liquidations. The research learned that out of 5,478 jobs at risk, 4,846 (88 per cent) were saved in 89 pre-pack case studies, with the business owner remaining in charge in 59 per cent of cases.

Clearly, the downside of the pre-pack liquidation is that creditors are left facing unpaid debt. But, in my view, this outcome would have been exactly the same had the business been place into company administration but with the additional likelihood that the business would not be saved and that more jobs would be lost. In the current economic climate, the failure of businesses and subsequent loss of employment is a stark reality for many people. We must therefore be open minded about the solutions available to try to reverse the situation and pull the economy out of recession.
